The Reserve Bank of India: history, organisation and functions
Why India's central bank was set up and when it was nationalised, how its Central Board is formed, and each of its functions with the law behind it: currency issue and the minimum reserve system, banker to governments (ways and means advances), banker and regulator of banks, foreign exchange under FEMA, payment systems, its developmental role, and the transfer of its surplus to the Centre.
(1943). (→ English: nationalisation of the RBI · हिन्दी: आरबीआई का राष्ट्रीयकरण)
(→ English: Central Board of Directors · हिन्दी: केंद्रीय निदेशक बोर्ड)
(→ English: ways and means advances · हिन्दी: अर्थोपाय अग्रिम)
(→ English: lender of last resort · हिन्दी: अंतिम ऋणदाता)
Exam traps
- The RBI began on 1 April 1935 under the RBI Act, 1934 and was nationalised on 1 January 1949; 1969 is the nationalisation of 14 commercial banks, not of the RBI.
- The RBI issues all bank notes except the ₹1 note; the ₹1 note and all coins are issued by the Government of India.
- The minimum reserve system is a fixed floor (₹200 crore of gold and foreign exchange, at least ₹115 crore of it gold), not a percentage of notes issued; the percentage rule was the older proportional reserve system.
- Ways and means advances cover temporary mismatches and must be repaid within three months; they are not a way to finance the deficit. Ad hoc treasury bills, which did finance it, ended on 1 April 1997.
- The Governor and Deputy Governors (at most four) are appointed by the Central Government for terms of up to five years, with reappointment allowed.
- FEMA, 1999 replaced FERA, 1973; under FEMA most violations are civil, not criminal.
- NPCI (2008) is a not-for-profit company promoted by the RBI and the Indian Banks' Association; it runs UPI, while the RBI itself runs RTGS and NEFT.
- The Bimal Jalan Committee (2019) dealt with the RBI's economic capital framework and surplus transfer, not with monetary policy or inflation targeting.
Recap
- Hilton Young Commission (1926) → RBI Act, 1934 → RBI opens 1 April 1935 as a shareholders' bank; office to Bombay 1937; nationalised 1 January 1949.
- Central Board (s.8): Governor, up to four Deputy Governors, nominated directors from four Local Boards and other fields, two government officials; terms up to five years.
- Section 7 lets the government direct the RBI in the public interest after consulting the Governor; accounting year now April–March.
- Currency: sole issuer of notes (s.22), Issue Department (s.23), minimum reserve system since 1956 (₹200 crore, ₹115 crore gold); digital rupee pilots from 2022.
- Banker to governments (ss.20, 21, 21A); ways and means advances repayable in three months (s.17(5)); ad hoc treasury bills ended 1997; FRBM s.5 bar on primary purchases.
- Banker to banks and lender of last resort; regulates banks (BR Act 1949, cooperative banks more fully since 2020) and NBFCs (s.45IA).
- Forex under FEMA 1999 (civil, replaced FERA 1973); custodian of reserves; payments under the 2007 Act, RTGS and NEFT run by the RBI, UPI by NPCI.
- Developmental role: IDBI and UTI (1964), NABARD (1982), NHB (1988), Lead Bank Scheme (1969); Integrated Ombudsman Scheme (2021).
- Surplus to the Centre under s.47; Jalan Committee (2019) buffer 5.5–6.5%; range widened to 4.5–7.5% in 2025.
Practice questions
Q1. In which year did the Reserve Bank of India pass into public ownership?
- 1935
- 1949
- 1955
- 1969
Show answer
Answer: B. 1949
The Reserve Bank (Transfer to Public Ownership) Act, 1948 nationalised the RBI from 1 January 1949. 1935 is when it began work as a shareholders' bank, 1955 is when the State Bank of India was formed, and 1969 is when 14 commercial banks were nationalised.
Q2. Consider the following statements about note issue in India:
1. Under the minimum reserve system the RBI must hold gold and foreign exchange of at least ₹200 crore, of which gold must be worth at least ₹115 crore.
2. The RBI issues the ₹1 note.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: A. 1 only
Statement 1 is right: that is the floor set by the 1956 amendment. Statement 2 is wrong: the ₹1 note, like coins, is issued by the Government of India. So '2 only', 'both' and 'neither' are wrong.
Q3. Consider the following statements:
1. Ways and means advances from the RBI to the Central Government must be repaid within three months.
2. Before April 1997 the Centre could finance its deficit through ad hoc treasury bills taken up by the RBI.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: C. Both 1 and 2
Both are right. Section 17(5) of the RBI Act limits ways and means advances to three months, and ad hoc treasury bills were used to monetise the deficit until agreements ended them from 1 April 1997. So '1 only', '2 only' and 'neither' are wrong.
Q4. Match List I (law) with List II (what it deals with):
List I
A. Payment and Settlement Systems Act, 2007
B. Foreign Exchange Management Act, 1999
C. Banking Regulation Act, 1949
D. Chapter IIIB of the RBI Act, 1934
List II
1. Registration of non-banking financial companies
2. Regulation of payment systems
3. Foreign exchange transactions
4. Licensing of banks
Select the correct answer using the code given below:
- A-2, B-3, C-4, D-1
- A-3, B-2, C-1, D-4
- A-2, B-3, C-1, D-4
- A-4, B-3, C-2, D-1
Show answer
Answer: A. A-2, B-3, C-4, D-1
The 2007 Act covers payment systems (A-2), FEMA covers foreign exchange (B-3), the Banking Regulation Act covers bank licensing (C-4), and Chapter IIIB (s.45IA) requires NBFCs to register (D-1). The second code swaps payments and forex, the third swaps banks and NBFCs, and the fourth gives payments to the Banking Regulation Act.
Q5. The Unified Payments Interface (UPI) is operated by which one of the following?
- The Reserve Bank of India
- The National Payments Corporation of India
- The Securities and Exchange Board of India
- NABARD
Show answer
Answer: B. The National Payments Corporation of India
UPI, launched in 2016, is run by NPCI, the not-for-profit company promoted by the RBI and the Indian Banks' Association in 2008. The RBI regulates payment systems and itself runs RTGS and NEFT, but not UPI; SEBI regulates securities markets; NABARD deals with rural credit.
Q6. Consider the following statements about the RBI's Central Board:
1. The Governor and the Deputy Governors are appointed by the Central Government for terms not exceeding five years.
2. The Board may have up to six Deputy Governors.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: A. 1 only
Statement 1 is right under section 8 of the RBI Act. Statement 2 is wrong: the Act allows not more than four Deputy Governors. So '2 only', 'both' and 'neither' are wrong.
Q7. The Bimal Jalan Committee (2019) made recommendations on which one of the following?
- The flexible inflation targeting framework
- The economic capital framework of the RBI
- The licensing of small finance banks
- The base year of the GDP series
Show answer
Answer: B. The economic capital framework of the RBI
The Jalan Committee reviewed how much capital and risk buffer the RBI should hold and how much surplus it should pass to the government. Inflation targeting came from the Urjit Patel Committee (2014); small finance bank licensing and the GDP base year were not its subject.
Q8. Consider the following statements:
1. As lender of last resort, the RBI lends to a sound bank facing a sudden shortage of cash.
2. The Reserve Bank – Integrated Ombudsman Scheme covers complaints against public sector banks only.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: A. 1 only
Statement 1 is right: that is the purpose of the lender-of-last-resort role. Statement 2 is wrong: the 2021 scheme covers banks in general, non-banking financial companies and payment system participants. So '2 only', 'both' and 'neither' are wrong.
