Money and money supply: M0 to M4, credit creation, CRR and SLR
What money does and who issues it, legal tender, reserve money (M0), the measures M1 to M4 and the 1998 aggregates, how banks create credit, the money multiplier, and the two reserve requirements: the cash reserve ratio (RBI Act s.42) and the statutory liquidity ratio (Banking Regulation Act s.24).
| Measure | What it contains | Also called |
|---|---|---|
| M0 | Currency in circulation + bankers' deposits with RBI + other deposits with RBI | Reserve money, high-powered money |
| M1 | Currency with the public + demand deposits with banks + other deposits with RBI | Narrow money; most liquid |
| M2 | M1 + savings deposits with post office savings banks | — |
| M3 | M1 + time deposits with banks | Broad money; headline measure |
| M4 | M3 + all post office savings bank deposits (excluding NSCs) | Least liquid of M1–M4 |
| Feature | Cash reserve ratio | Statutory liquidity ratio |
|---|---|---|
| Law | RBI Act, 1934, s.42 | Banking Regulation Act, 1949, s.24 |
| Kept where | With the RBI | With the bank itself |
| Form | Cash balance only | Cash, gold, approved securities |
| Interest earned | None | Yes, on securities |
| Limits | No floor or ceiling since 2006 | Ceiling 40%; no floor since 2007 |
| Level (RBI) | 3% of NDTL since November 2025 | 18% of NDTL since April 2020 |
Exam traps
- CRR is kept with the RBI as a cash balance and earns no interest; SLR assets are held by the bank itself and do earn interest.
- CRR comes from section 42 of the RBI Act, 1934; SLR from section 24 of the Banking Regulation Act, 1949. Do not swap them.
- Since 2006 the CRR has no floor or ceiling; the SLR still has a 40 per cent ceiling but has had no floor since 2007.
- M3 = M1 + time deposits of banks; M2 = M1 + post office savings deposits. M2 is not 'M1 plus time deposits'.
- Bankers' deposits with the RBI are part of M0 (reserve money), not of M1; M1 counts currency with the public, not all currency in circulation.
- Coins and the ₹1 note are issued by the Government of India, not the RBI; the RBI has the sole right to issue bank notes (s.22).
- A higher CRR, or a stronger public preference for cash, lowers the money multiplier; it does not raise it.
- Bank deposits are money but not legal tender: a cheque may be refused, a valid note may not.
Recap
- Money solves barter's double coincidence of wants through four functions: medium of exchange, unit of account, store of value, standard of deferred payment.
- Notes are fiat money and legal tender; the RBI alone issues bank notes (RBI Act s.22); coins and the ₹1 note come from the Government (Coinage Act, 2011).
- M0 (reserve money) = currency in circulation + bankers' deposits with RBI + other deposits with RBI; it is the monetary base.
- 1977 measures: M1 narrow money, M2 adds post office savings, M3 broad money adds bank time deposits, M4 adds all post office deposits.
- The 1998 Working Group (Y.V. Reddy) added NM1–NM3 and liquidity aggregates L1–L3; M3 is still the headline measure.
- Banks create credit by lending most of each deposit; the theoretical limit is the deposit divided by the reserve ratio.
- Money multiplier = M3/M0; it falls when the reserve ratio or the currency-deposit ratio rises.
- CRR: s.42 RBI Act, cash with the RBI, no interest, no floor or ceiling, 3% since November 2025.
- SLR: s.24 BR Act, cash, gold and approved securities held by the bank, ceiling 40%, 18% since April 2020.
Practice questions
Q1. Under which of the following does the Reserve Bank of India have the sole right to issue bank notes in India?
- Section 22 of the Reserve Bank of India Act, 1934
- Section 24 of the Banking Regulation Act, 1949
- Section 42 of the Reserve Bank of India Act, 1934
- The Coinage Act, 2011
Show answer
Answer: A. Section 22 of the Reserve Bank of India Act, 1934
Section 22 of the RBI Act gives the RBI the sole right to issue bank notes. Section 24 of the Banking Regulation Act deals with the SLR, section 42 of the RBI Act with the CRR, and the Coinage Act, 2011 governs coins issued by the Government, not bank notes.
Q2. Consider the following statements:
1. The Reserve Bank of India pays interest to banks on the balances they maintain to meet the cash reserve ratio.
2. Banks may hold gold to meet the statutory liquidity ratio.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: B. 2 only
Statement 1 is wrong: the RBI pays no interest on CRR balances, which is why CRR money is idle for banks. Statement 2 is right: SLR can be met with cash, gold or approved securities. So '1 only', 'both' and 'neither' are wrong.
Q3. Which one of the following is NOT a component of M3 as defined by the RBI's Second Working Group (1977)?
- Currency with the public
- Demand deposits with banks
- Time deposits with banks
- Deposits with post office savings banks
Show answer
Answer: D. Deposits with post office savings banks
M3 = M1 + time deposits of banks, and M1 already includes currency with the public and demand deposits, so the first three options are all inside M3. Post office savings deposits enter M2 and M4, not M3.
Q4. Consider the following pairs:
1. M1 — Narrow money
2. M0 — High-powered money
3. M4 — The RBI's headline measure of broad money
How many of the pairs given above are correctly matched?
- Only one
- Only two
- All three
- None
Show answer
Answer: B. Only two
Pairs 1 and 2 are correct: M1 is narrow money and M0, reserve money, is called high-powered money. Pair 3 is wrong because the headline broad money measure is M3, not M4. So 'only one', 'all three' and 'none' are wrong.
Q5. A bank receives a fresh deposit of ₹1,000. If every bank must keep 20 per cent of deposits as reserves, the public holds no extra cash and banks lend everything else, what is the maximum total of deposits the banking system can create from it?
- ₹1,200
- ₹2,000
- ₹5,000
- ₹8,000
Show answer
Answer: C. ₹5,000
The theoretical limit is the deposit divided by the reserve ratio: 1,000 ÷ 0.20 = ₹5,000. ₹1,200 adds only the reserve, ₹2,000 wrongly doubles the deposit, and ₹8,000 confuses the lendable share with the total.
Q6. Which of the following would tend to reduce the money multiplier?
1. An increase in the cash reserve ratio
2. People choosing to hold more of their money as cash
3. Banks keeping reserves above the required minimum
Select the correct answer using the code given below.
- 1 and 2 only
- 2 and 3 only
- 1 and 3 only
- 1, 2 and 3
Show answer
Answer: D. 1, 2 and 3
All three reduce the multiplier: a higher CRR and excess reserves raise the reserve ratio, and more cash with the public raises the currency-deposit ratio, so less of each rupee is re-lent. Each code that leaves one out is wrong.
Q7. Consider the following statements:
1. After the Reserve Bank of India (Amendment) Act, 2006, there is no statutory floor or ceiling on the cash reserve ratio.
2. The statutory liquidity ratio cannot be fixed above 40 per cent of net demand and time liabilities.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: C. Both 1 and 2
Both are correct: the 2006 amendment removed the CRR's 3 per cent floor and 20 per cent ceiling, and section 24 of the Banking Regulation Act keeps a 40 per cent ceiling on the SLR (only its floor was removed in 2007). So '1 only', '2 only' and 'neither' are wrong.
Q8. The RBI's Working Group on Money Supply (1998), which introduced the liquidity aggregates L1, L2 and L3, was chaired by
- Y.V. Reddy
- Sukhamoy Chakravarty
- M. Narasimham
- Urjit Patel
Show answer
Answer: A. Y.V. Reddy
Y.V. Reddy chaired the 1998 Working Group. Sukhamoy Chakravarty's committee (1985) is linked to monetary targeting, M. Narasimham's (1991) to banking reforms such as lowering the SLR, and Urjit Patel's (2014) to inflation targeting.
