The banking system: kinds of banks, bad loans and priority sector lending
How Indian banking is regulated and organised, nationalisation (1949, 1955, 1969, 1980) and the 2020 mergers, regional rural banks, payments and small finance banks, DICGC deposit insurance, the definition and grading of NPAs, the bad-loan cycle and its laws (DRTs, SARFAESI, IBC), and priority sector lending with its 2025 targets and certificates.
Exam traps
- Payments banks take deposits and issue debit cards but cannot lend or issue credit cards; small finance banks can lend.
- A term loan becomes an NPA when interest or principal is overdue for MORE than 90 days, not 60 or 180.
- DICGC cover is ₹5 lakh per depositor per bank (principal and interest together) since 4 February 2020; banks, not depositors, pay the premium.
- 1969: 14 banks with deposits of ₹50 crore or more; 1980: 6 banks with ₹200 crore or more. SBI dates from 1955 and the RBI's nationalisation from 1949.
- RRB share capital: Centre 50%, sponsor bank 35%, state government 15%.
- A scheduled bank is one in the Second Schedule to the RBI Act, 1934, not to the Banking Regulation Act.
- Domestic banks' PSL target is 40% of ANBC or CEOBE, whichever is higher; RRBs 75%; urban cooperative banks 60%; small finance banks 60% from 2025-26 (an RBI amendment of June 2025 cut it from 75%).
- Net NPA = gross NPA minus provisions. The 'twin balance sheet problem' is the Economic Survey 2016-17's phrase.
Recap
- Banks are regulated by the RBI under the Banking Regulation Act, 1949; scheduled banks are those in the Second Schedule to the RBI Act, 1934.
- Commercial banks: public, private, foreign, regional rural, small finance and payments banks; cooperative banks are member-owned.
- Nationalisation: RBI 1949, SBI 1955, 14 banks in 1969, 6 in 1980; 12 public sector banks since 1 April 2020.
- RRBs began on 2 October 1975 and work under the 1976 Act, owned 50:35:15 by the Centre, a sponsor bank and the state.
- Payments banks cannot lend (deposits capped at ₹2 lakh per customer); small finance banks lend mainly to small borrowers.
- DICGC insures deposits up to ₹5 lakh per depositor per bank since 2020.
- NPA: overdue more than 90 days; SMA-0/1/2 before that; substandard, doubtful and loss after.
- Bad-loan tools: DRTs (1993), SARFAESI Act (2002) and ARCs, IBC (2016); gross NPA ratio fell from above 11% (2018) to 2.1% (September 2025).
- PSL: 40% of ANBC or CEOBE for domestic banks, with 18% agriculture, 7.5% micro enterprises, 12% weaker sections; shortfalls go to RIDF-type funds; PSLCs since 2016.
Practice questions
Q1. Consider the following statements about payments banks in India:
1. They can issue debit cards to their customers.
2. They can give small loans to their customers.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: A. 1 only
Statement 1 is correct: payments banks may issue debit cards. Statement 2 is wrong: they cannot lend at all, which is the main difference from small finance banks. So '2 only', 'both' and 'neither' are wrong.
Q2. Under the RBI's prudential norms, a term loan is classified as a non-performing asset when interest or an instalment of principal remains overdue for more than
- 30 days
- 60 days
- 90 days
- 180 days
Show answer
Answer: C. 90 days
The norm is more than 90 days. 30 and 60 days mark the special mention stages SMA-0 and SMA-1, not an NPA; 180 days was an older, looser norm replaced by the 90-day rule from 2004.
Q3. Consider the following pairs:
1. 1969 — Nationalisation of 14 banks
2. 1980 — Establishment of the State Bank of India
3. 1975 — Setting up of the first regional rural banks
How many of the pairs given above are correctly matched?
- Only one
- Only two
- All three
- None
Show answer
Answer: B. Only two
Pairs 1 and 3 are correct. Pair 2 is wrong: the SBI was created in 1955; 1980 is the year six more banks were nationalised. So 'only one', 'all three' and 'none' are wrong.
Q4. Consider the following statements about deposit insurance in India:
1. Deposits are insured up to ₹5 lakh per depositor in each bank.
2. The insurance premium is paid by the depositors.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: A. 1 only
Statement 1 is correct: since 4 February 2020 DICGC cover is ₹5 lakh per depositor per bank. Statement 2 is wrong: the insured banks pay the premium. So '2 only', 'both' and 'neither' are wrong.
Q5. With reference to priority sector lending by domestic scheduled commercial banks, consider the following statements:
1. The overall target is 40 per cent of adjusted net bank credit or the credit equivalent of off-balance-sheet exposures, whichever is higher.
2. The sub-target for agriculture is 18 per cent.
3. The sub-target for weaker sections is 12 per cent.
How many of the statements given above are correct?
- Only one
- Only two
- All three
- None
Show answer
Answer: C. All three
All three match the RBI's 2025 Master Directions: 40 per cent overall, 18 per cent agriculture and 12 per cent weaker sections (with 7.5 per cent for micro enterprises). So 'only one', 'only two' and 'none' are wrong.
Q6. A 'scheduled bank' in India is a bank included in the Second Schedule to which of the following?
- The Banking Regulation Act, 1949
- The Reserve Bank of India Act, 1934
- The Banking Companies (Acquisition and Transfer of Undertakings) Act, 1970
- The Constitution of India
Show answer
Answer: B. The Reserve Bank of India Act, 1934
Scheduled banks are listed in the Second Schedule to the RBI Act, 1934. The Banking Regulation Act is the main regulatory law but does not hold this list, the 1970 Act nationalised 14 banks, and the Constitution's Second Schedule deals with the emoluments of constitutional office-holders.
Q7. Which one of the following laws allows secured lenders to take possession of and sell a defaulting borrower's security without the intervention of a court?
- The SARFAESI Act, 2002
- The Insolvency and Bankruptcy Code, 2016
- The Recovery of Debts Due to Banks and Financial Institutions Act, 1993
- The DICGC Act, 1961
Show answer
Answer: A. The SARFAESI Act, 2002
The SARFAESI Act lets secured creditors enforce their security directly. The IBC runs a time-bound resolution process for the whole company, the 1993 Act created Debts Recovery Tribunals (an adjudicating route), and the DICGC Act deals with deposit insurance.
Q8. Consider the following statements about priority sector lending certificates (PSLCs):
1. A bank that has fallen short of a priority sector target can buy PSLCs to count towards it.
2. When a PSLC is sold, the underlying loans are transferred to the buyer.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: A. 1 only
Statement 1 is correct: a short bank buys PSLCs from a bank with surplus priority lending. Statement 2 is wrong: only the priority sector credit is traded, the loans stay with the selling bank. So '2 only', 'both' and 'neither' are wrong.
