Monetary policy: objectives, instruments and transmission
What monetary policy aims at under the amended RBI Act, the policy stance, and every instrument the RBI uses: the liquidity adjustment facility (repo, reverse repo, variable rate operations), the corridor formed by the standing deposit facility and the marginal standing facility, the bank rate, open market operations, the Market Stabilisation Scheme, CRR and SLR, qualitative and prudential tools; how a rate change reaches borrowers (MCLR, external benchmarks) and where monetary policy falls short.
| Rate or facility | Who lends to whom | Collateral | Position |
|---|---|---|---|
| Marginal standing facility (2011) | RBI lends to banks, overnight | Government securities, including part of SLR holdings | Ceiling: repo + 0.25 percentage point |
| Bank rate (s.49) | RBI buys or rediscounts eligible bills | Eligible bills | Kept equal to the MSF rate; used for penal rates |
| Policy repo rate | RBI lends to banks | Government securities | Set by the MPC; anchor of the corridor |
| Standing deposit facility (2022) | Banks deposit with the RBI | None | Floor: repo − 0.25 percentage point |
| Weighted average call rate | Banks lend to each other overnight | None | Operating target, kept close to repo |
| Tool | To ease (expansionary) | To tighten (contractionary) |
|---|---|---|
| Policy repo rate | Cut | Raise |
| CRR and SLR | Lower | Raise |
| Open market operations | Buy government securities | Sell government securities |
| Variable rate auctions | Variable rate repo (injects money) | Variable rate reverse repo (absorbs money) |
| Foreign exchange swap | Buy dollars now, sell later (adds rupees) | Sell dollars now, buy later (drains rupees) |
| Margins and risk weights | Lower | Raise |
Exam traps
- In a repo the RBI lends to banks; in a reverse repo and under the SDF, banks park money with the RBI.
- The SDF needs no collateral and, since 8 April 2022, it (not the fixed rate reverse repo) is the floor of the LAF corridor.
- The MSF is the ceiling of the corridor (repo + 25 basis points); the bank rate is aligned with the MSF rate, not with the repo rate.
- An OMO purchase of government securities injects liquidity; an OMO sale absorbs it.
- Money raised under the Market Stabilisation Scheme is not spent by the government; it sits in a separate account with the RBI, and the budget bears only the interest.
- The operating target of monetary policy is the weighted average call rate; the repo rate is the policy rate that signals the stance.
- The external benchmark system (1 October 2019) covers new floating-rate retail loans and loans to micro and small enterprises, with a reset at least every three months; MCLR dates from April 2016 and the base rate from July 2010.
- Moral suasion is persuasion without any legal order; margin requirements and selective credit controls are qualitative tools that target particular uses of credit.
Recap
- Objective (RBI Act preamble, 2016): price stability while keeping in mind the objective of growth; the stance signals the direction of policy.
- LAF (2000): repo = RBI lends to banks against securities; reverse repo = RBI absorbs cash; variable rate auctions fine-tune liquidity.
- Corridor since April 2022: SDF floor (repo − 25 bp, no collateral, s.17(2B)) and MSF ceiling (repo + 25 bp, 2011); bank rate (s.49) = MSF rate.
- Operating target: weighted average call rate, kept in the 2025 revised liquidity framework.
- OMOs: buying bonds injects durable liquidity, selling absorbs it; operation twist (2019), G-SAP (2021), forex swaps.
- MSS (2004 MoU): extra government securities to sterilise inflows; proceeds kept in a separate account, not spent.
- CRR and SLR as tools; incremental CRR of 10% in August 2023 after the ₹2,000 note withdrawal.
- Qualitative tools: margins, selective credit controls, moral suasion, direct action; risk weights raised on unsecured consumer credit in November 2023.
- Transmission: BPLR (2003) → base rate (2010) → MCLR (2016) → external benchmark (1 October 2019, reset at least every three months).
- Limits: supply shocks, lags, fiscal dominance and informal credit, so supply-side measures must work alongside.
Practice questions
Q1. Under which one of the following RBI facilities can banks place surplus funds without receiving any collateral from the RBI?
- Marginal standing facility
- Fixed rate reverse repo
- Standing deposit facility
- Variable rate repo
Show answer
Answer: C. Standing deposit facility
The SDF, under section 17(2B), lets banks deposit with the RBI with no securities given in return. The MSF and variable rate repo are ways for banks to borrow from the RBI, not to deposit; in a reverse repo the RBI does hand over securities.
Q2. Consider the following statements:
1. The marginal standing facility rate is higher than the policy repo rate.
2. The bank rate is kept equal to the standing deposit facility rate.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: A. 1 only
Statement 1 is right: the MSF is the ceiling of the corridor, 25 basis points above repo. Statement 2 is wrong: the bank rate is aligned with the MSF rate, the top of the corridor, not with the SDF rate at the bottom. So '2 only', 'both' and 'neither' are wrong.
Q3. If the RBI wants to add durable liquidity to the banking system, which one of the following would it most likely do?
- Sell government securities through open market operations
- Buy government securities through open market operations
- Raise the cash reserve ratio
- Issue more securities under the Market Stabilisation Scheme
Show answer
Answer: B. Buy government securities through open market operations
Buying bonds pays banks with fresh reserves, adding liquidity that lasts. Selling bonds, raising the CRR and issuing MSS securities all take money out of the system, so they work in the opposite direction.
Q4. Consider the following statements about the Market Stabilisation Scheme:
1. It was set up under a Memorandum of Understanding between the Government and the RBI in 2004 to absorb liquidity arising from large capital inflows.
2. The Government uses the money raised under the scheme to finance its regular expenditure.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: A. 1 only
Statement 1 is right. Statement 2 is wrong: MSS proceeds are kept in a separate account with the RBI and are not spent, which is why the scheme absorbs liquidity and costs the budget only the interest. So '2 only', 'both' and 'neither' are wrong.
Q5. Arrange the following systems for pricing bank loans in the order in which they were introduced:
1. Base rate
2. Marginal cost of funds based lending rate (MCLR)
3. Benchmark prime lending rate (BPLR)
4. External benchmark-based lending rate
Select the correct answer using the code given below:
- 3-1-2-4
- 1-3-2-4
- 3-2-1-4
- 1-2-3-4
Show answer
Answer: A. 3-1-2-4
BPLR came in 2003, the base rate in July 2010, MCLR in April 2016 and the external benchmark on 1 October 2019. The other codes put the base rate before BPLR or MCLR before the base rate, which reverses the actual order.
Q6. Consider the following statements:
1. Since its amendment by the Finance Act, 2016, the RBI Act's preamble states that the primary objective of monetary policy is to maintain price stability while keeping in mind the objective of growth.
2. The weighted average call rate is the operating target of the RBI's monetary policy.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: C. Both 1 and 2
Both are right: the first quotes the amended preamble, and the 2025 revised liquidity management framework kept the call rate as the operating target. So '1 only', '2 only' and 'neither' are wrong.
Q7. In the context of RBI operations, 'operation twist' refers to
- buying dollars now and agreeing to sell them back later
- buying long-term and selling short-term government securities at the same time
- raising the CRR on incremental deposits only
- changing the repo rate between two MPC meetings
Show answer
Answer: B. buying long-term and selling short-term government securities at the same time
In an operation twist, first used by the RBI in December 2019, it buys long-dated and sells short-dated securities together to lower long-term yields. Buying dollars with a promise to sell back is a forex swap; the CRR on extra deposits is the incremental CRR; changing repo between meetings is not what the term means.
Q8. Consider the following statements:
1. Raising risk weights on a particular kind of loan is a quantitative tool that changes the money supply equally across all sectors.
2. Moral suasion by the RBI requires a formal statutory order to banks.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: D. Neither 1 nor 2
Both are wrong. Higher risk weights target one kind of credit (as with unsecured consumer loans in November 2023), so they work selectively, not equally across sectors; moral suasion is persuasion without any formal order. So '1 only', '2 only' and 'both' are wrong.
