Concepts and aggregates: GDP, GNP, NDP, NNP and the prices behind them
What national income measures and how: value added and double counting, the circular flow and the three methods, GDP and GNP, gross and net, market prices, basic prices and factor cost, real and nominal values and the GDP deflator, what is counted and what is not, and the limits of GDP as a measure of welfare.
| Method | What is added up | Watch out for |
|---|---|---|
| Production (value added) | Value of output minus intermediate consumption, for every enterprise | Count each stage's value added, not its full sales |
| Income | Compensation of employees + operating surplus + mixed income | Transfer payments are not factor income |
| Expenditure | Private and government final consumption + gross capital formation + exports − imports | Spending on intermediate goods and second-hand goods is left out |
| Aggregate | How it is obtained |
|---|---|
| GDP at market prices | Value added (or final expenditure) within the domestic territory, at market prices |
| GNP at market prices | GDP at market prices + net factor income from abroad |
| NDP at market prices | GDP at market prices − depreciation |
| NNP at market prices | GNP at market prices − depreciation |
| GDP at factor cost | GDP at market prices − net indirect taxes |
| NNP at factor cost (national income) | NNP at market prices − net indirect taxes |
| GVA at basic prices | GVA at factor cost + production taxes − production subsidies |
Exam traps
- National income in the strict sense is NNP at factor cost, not GDP at market prices.
- GNP = GDP + net factor income from abroad. When net factor income from abroad is negative, GNP is smaller than GDP.
- Gross minus depreciation gives net; market prices minus net indirect taxes (indirect taxes minus subsidies) gives factor cost. Do not mix the two adjustments.
- Land revenue, stamp duty and professional tax are production taxes; GST, excise and customs are product taxes. GDP at market prices = GVA at basic prices + product taxes − product subsidies.
- Transfer payments (pensions, scholarships, gifts), second-hand sales and purchases of shares are not part of GDP; the dealer's or broker's commission is.
- Imputed rent of owner-occupied houses and grain grown and eaten by farm households are included; unpaid household work is not.
- The GDP deflator covers all goods and services produced at home and excludes imports; the CPI follows a fixed household basket and does include imported goods.
- In the expenditure method imports are subtracted, because they are produced abroad.
Recap
- National income is a flow over a financial year; count only final goods and services, or the value added at each stage, to avoid double counting.
- Output, income and spending are three views of the circular flow; the production, income and expenditure methods should give the same GDP.
- Income method: compensation of employees + operating surplus + mixed income. Expenditure method: C + G + gross capital formation + (X − M).
- Domestic = within the territory; national = earned by normal residents. GNP = GDP + net factor income from abroad.
- Net = gross − depreciation (consumption of fixed capital).
- Factor cost = market prices − net indirect taxes; national income = NNP at factor cost.
- Basic prices (since the 2011-12 series): GDP at market prices = GVA at basic prices + product taxes − product subsidies.
- Real GDP uses constant base-year prices; GDP deflator = nominal GDP ÷ real GDP × 100.
- Excluded: transfer payments, second-hand sales, financial deals, unpaid household work. Included: imputed rent, own-account farm output.
Practice questions
Q1. Which one of the following is included in the estimate of a country's gross domestic product?
- Imputed rent of houses lived in by their owners
- Old-age pensions paid by the government
- The full price paid for a second-hand car
- Money spent on buying shares of a company
Show answer
Answer: A. Imputed rent of houses lived in by their owners
Imputed rent is counted as if owners rent their houses to themselves. Pensions are transfer payments with nothing produced in return, a second-hand car was counted when it was made (only a dealer's margin counts now), and buying shares is a financial exchange, not production.
Q2. Consider the following statements:
1. Gross national product equals gross domestic product plus net factor income from abroad.
2. If net factor income from abroad is negative, gross national product is greater than gross domestic product.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: A. 1 only
Statement 1 is the definition. Statement 2 is wrong: adding a negative number makes GNP smaller than GDP. So '2 only' and 'both' are wrong, and 'neither' misses statement 1.
Q3. In national income accounting, 'national income' in the strict sense refers to:
- Net national product at factor cost
- Gross domestic product at market prices
- Net domestic product at factor cost
- Gross national product at market prices
Show answer
Answer: A. Net national product at factor cost
National income is the factor income of residents after depreciation: NNP at factor cost. GDP at market prices is the headline output measure but includes depreciation, net indirect taxes and excludes net factor income from abroad; NDP at factor cost is domestic, not national; GNP at market prices still includes depreciation and net indirect taxes.
Q4. Match List I with List II:
List I (Item)
A. Depreciation
B. Net indirect taxes
C. Net factor income from abroad
D. Mixed income
List II (Role in national accounts)
1. Difference between gross and net measures
2. Difference between market prices and factor cost
3. Difference between domestic and national measures
4. Earnings of the self-employed in the income method
Select the correct answer using the code given below:
- A-1, B-2, C-3, D-4
- A-2, B-1, C-3, D-4
- A-1, B-3, C-2, D-4
- A-1, B-2, C-4, D-3
Show answer
Answer: A. A-1, B-2, C-3, D-4
Depreciation separates gross from net, net indirect taxes separate market prices from factor cost, net factor income from abroad separates domestic from national, and mixed income is the self-employed's earnings. The second code swaps depreciation and net indirect taxes, the third swaps net indirect taxes and net factor income, and the fourth swaps net factor income and mixed income.
Q5. Consider the following statements about valuation at basic prices:
1. GDP at market prices equals GVA at basic prices plus product taxes minus product subsidies.
2. Land revenue is an example of a product tax.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: A. 1 only
Statement 1 is correct. Statement 2 is wrong: land revenue is paid for carrying on production regardless of output, so it is a production tax, already inside GVA at basic prices. Hence '2 only' and 'both' are wrong, and 'neither' misses statement 1.
Q6. Which one of the following statements about the GDP deflator is correct?
- It reflects the prices of all goods and services produced in the economy.
- It is based on a fixed basket of goods and services bought by households.
- It includes the prices of imported goods.
- It covers only goods traded in bulk and leaves out services.
Show answer
Answer: A. It reflects the prices of all goods and services produced in the economy.
The deflator (nominal GDP ÷ real GDP × 100) covers everything produced at home. A fixed household basket describes the CPI; imports are outside domestic production, so the deflator excludes them; bulk goods without most services describes the WPI.
Q7. A farmer sells cotton worth ₹40 to a spinner, the spinner sells yarn worth ₹70 to a weaver, and the weaver sells cloth worth ₹120 to consumers. Assuming the farmer bought no inputs, how much do these transactions add to GDP?
- ₹120
- ₹230
- ₹190
- ₹80
Show answer
Answer: A. ₹120
Value added is ₹40 + ₹30 + ₹50 = ₹120, the value of the final cloth. ₹230 adds all sales and double counts the cotton and yarn; ₹190 adds the yarn and cloth sales; ₹80 counts only the spinner's and weaver's value added and leaves out the farmer's.
Q8. With reference to the expenditure method of estimating GDP, consider the following statements:
1. The value of imports is added to domestic spending.
2. Government final consumption expenditure is one of the components.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: B. 2 only
Statement 2 is correct. Statement 1 is wrong: imports are subtracted, since they are produced abroad and spending on them does not reflect domestic production. Hence '1 only' and 'both' are wrong, and 'neither' misses statement 2.
