Taxes and the tax system: principles, direct taxes, cess and surcharge

Taxation and GST · Part 1 / 2 · Fact-checked on · how we check

Written with AI from the sources listed at the bottom of this page, then fact-checked by a separate AI.

What makes a payment a tax, Article 265 and the canons of taxation, progressive and regressive taxes, direct and indirect taxes, which level of government may levy which tax, income tax under the new Income-tax Act, 2025, the 2019 corporation tax cut and MAT, taxes that were abolished, customs and excise outside GST, cesses and surcharges outside the divisible pool, and the yardsticks used to judge a tax system.

Each idea is explained first in Malayalam (മലയാളം), ending with the English and Hindi exam terms, followed by the same point in exam English. UPSC Prelims is in English or Hindi, so understand it in Malayalam and revise it in English.

In exam EnglishEarlier chapters assumed the government has money to spend; this one asks where most of it comes from. Taxes are the largest of the Union's revenue receipts; how a country taxes shows whom it asks to pay and how it shares revenue between the Union and the States. This part builds the vocabulary: what makes a payment a tax, how taxes are classified, which level of government may levy which tax, how incomes and company profits are taxed, and what cesses and surcharges are. Part 2 is given to the Goods and Services Tax.

In exam EnglishA tax is a compulsory payment to the government for which the payer receives nothing specific in return; it pays for public purposes in general. A fee is charged for a particular service, such as issuing a passport, and bears some relation to its cost. Article 265 states the basic rule: "No tax shall be levied or collected except by authority of law." An executive order alone cannot impose a tax. Adam Smith's four canons remain the usual test of a good tax: equity (pay according to ability), certainty (amount and date are clear), convenience (collected when and how it suits the payer) and economy (collection costs little compared with the yield).

In exam EnglishTaxes are also sorted by how the rate behaves as income rises. Under a progressive tax the rate itself climbs with income; India's income tax slabs work this way. A proportional tax applies one rate at every level of income. A regressive tax takes a bigger share of a poor person's income than of a rich person's. A uniform tax on salt is the classic case, because salt is a far larger part of a poor family's spending. A duty is ad valorem when charged as a percentage of value and specific when charged per unit. Finally, the impact of a tax is on whoever pays it to the government, and its incidence on whoever finally bears it. When the two differ, the tax has been shifted.

In exam EnglishThat idea gives the most important classification. A direct tax is one whose impact and incidence fall on the same person: income tax is paid by the earner and cannot normally be passed on. An indirect tax is paid to the government by one person but borne by another: a shopkeeper pays GST, then recovers it from customers in the price. Direct taxes can be graded to ability to pay, but they are harder to collect in a large informal economy and easier to evade. Indirect taxes are simple to collect, but rich and poor pay the same rate on the same goods, so they tend to be regressive. A rising share of direct taxes in total tax revenue is therefore usually read as a sign of a fairer tax system.

In exam EnglishThe Constitution decides who may tax what. In the Seventh Schedule, a tax may be levied only by the level whose list contains it. The Union List gives Parliament taxes on income other than agricultural income, corporation tax, customs duties, and excise on goods still outside GST: petroleum crude, petrol, diesel, natural gas, aviation turbine fuel and tobacco. The State List gives the States, among others, taxes on agricultural income and on lands and buildings, excise on alcoholic liquor for human consumption, and taxes on the sale of petroleum products and liquor. A tax named in neither list belongs to Parliament under its residuary powers. Article 276 lets States tax professions, trades and employments, capped at ₹2,500 a year per person. GST is the major exception: under Article 246A both levels tax the same supply together (Part 2).

In exam EnglishPersonal income tax is a Union tax on the income of individuals, firms and others. For over six decades it ran on the Income-tax Act, 1961. Parliament replaced that law with the Income-tax Act, 2025, in force from 1 April 2026; it rewrites the law in simpler language and replaces the old pair of "previous year" and "assessment year" with a single "tax year". The tax is progressive, charged in slabs. Since 2020 taxpayers have chosen between the old regime, with many deductions, and a new regime with lower rates and few deductions; from 2023-24 the new regime is the default. Under the Union Budget 2025-26, a rebate in the new regime makes income up to ₹12 lakh a year tax-free for resident individuals. Agricultural income is exempt. Much of it is collected as tax deducted at source (TDS).

In exam EnglishThe Union levies corporation tax on company profits. In September 2019 the government cut it steeply by an ordinance, later replaced by the Taxation Laws (Amendment) Act, 2019. A domestic company that gives up most exemptions may pay 22 per cent, and a new domestic manufacturing company 15 per cent, before surcharge and cess. The aim was to attract investment, especially in manufacturing. Because some companies used exemptions to show large profits in their accounts but little taxable income, the law also has a Minimum Alternate Tax (MAT), a floor charged on book profit. Companies choosing the 22 and 15 per cent rates are outside MAT. Economists still argue over how much of its burden shareholders, workers and customers each carry.

In exam EnglishSeveral other direct taxes have come and gone. Wealth tax was abolished by the Finance Act, 2015 because it raised little and cost much to run; an extra surcharge on the very rich replaced it. Dividend distribution tax, paid by companies on dividends they declared, was abolished by the Finance Act, 2020, so dividends are now taxed in the hands of shareholders. Securities transaction tax (2004) is a small charge on share trades on stock exchanges. Capital gains on selling assets such as land or shares are taxed under income tax. The equalisation levy of 2016, 6 per cent on payments to foreign firms for online advertising, was joined in 2020 by a 2 per cent levy on e-commerce operators; the 2 per cent levy ended in 2024 and the 6 per cent levy from 1 April 2025.

In exam EnglishTwo Union indirect taxes stand outside GST. The first, customs duty, is levied on goods entering India, and sometimes on exports, under the Customs Act, 1962. An import usually bears basic customs duty plus IGST; the IGST matches the GST a similar Indian-made good would pay, and the importer can claim credit for it but not for the basic duty. Customs duty also serves trade policy: a higher duty shields domestic producers. Central excise, once the Union's biggest tax on manufacture, now survives mainly on crude oil, petrol, diesel, natural gas, aviation turbine fuel and tobacco products. The States levy excise on liquor and sales tax or VAT on petroleum products, so fuel prices differ between States.

In exam EnglishA surcharge is an extra levy worked out on the amount of a tax, such as a percentage added to the income tax of very high earners. A cess is a tax raised for a stated purpose; the best known is the Health and Education Cess of 4 per cent on income tax, introduced in 2018 in place of the earlier education cesses. Both matter because of sharing. Article 270 places the net proceeds of Union taxes in a divisible pool shared with the States on the advice of the Finance Commission, but it excludes cesses and surcharges, and Article 271 lets Parliament levy surcharges for the Union alone. States complain that the rising share of cesses and surcharges in gross tax revenue shrinks the pool they share, and the Comptroller and Auditor General has reported cess money not always reaching the funds it was raised for.

In exam EnglishSeveral yardsticks judge a tax system. The tax-to-GDP ratio compares tax collected with the size of the economy. Next, tax buoyancy measures how fast tax revenue grows as GDP grows, including the effect of rate changes; a value above 1 means revenue is rising faster than the economy. Tax elasticity measures the same response with policy changes stripped out. The Laffer curve holds that past some point higher rates can lower revenue. Tax expenditure is revenue given up through exemptions and deductions; the Budget carries a statement of this revenue forgone. Tax avoidance uses gaps in the law; tax evasion is concealing income and is a crime. The General Anti-Avoidance Rule (GAAR), in force from 1 April 2017, lets the tax department deny the benefit of an arrangement made mainly to escape tax, and double taxation avoidance agreements stop the same income being taxed in two countries.

In exam EnglishTaken together, the tax system rests on a few ideas. Article 265 makes every tax a matter of law, and the Seventh Schedule tells each level of government what it may tax. Direct taxes can be matched to ability to pay; indirect taxes are easier to collect but weigh more on the poor, so the balance between them affects fairness. Recent reforms point one way: fewer exemptions, lower company rates, a simpler income tax law, and the end of small taxes that cost more than they raised. Cesses and surcharges, kept wholly by the Union, sit where taxation meets federalism. The widest reform, the Goods and Services Tax, is the subject of Part 2.

Recap

Practice questions

Q1. Which Article of the Constitution of India provides that no tax shall be levied or collected except by authority of law?

  1. Article 112
  2. Article 265
  3. Article 270
  4. Article 280
Show answer

Answer: B. Article 265

Article 265 states the rule of no tax without law. Article 112 deals with the annual financial statement, Article 270 with the sharing of Union taxes with the States, and Article 280 with the Finance Commission; none of them lays down this rule.

Q2. Consider the following statements:
1. In a direct tax, the impact and the incidence of the tax fall on the same person.
2. Indirect taxes on goods of mass consumption are generally progressive in effect.
Which of the statements given above is/are correct?

  1. 1 only
  2. 2 only
  3. Both 1 and 2
  4. Neither 1 nor 2
Show answer

Answer: A. 1 only

Statement 1 is the definition of a direct tax. Statement 2 is wrong: rich and poor pay the same rate on such goods, which form a bigger part of a poor family's spending, so these taxes are generally regressive. Hence '2 only', 'both' and 'neither' are wrong.

Q3. Which one of the following is NOT shared with the States through the divisible pool under Article 270?

  1. Corporation tax
  2. Income tax on non-agricultural income
  3. Surcharge on income tax
  4. Central GST
Show answer

Answer: C. Surcharge on income tax

Article 270 excludes surcharges and cesses from the divisible pool, and Article 271 lets Parliament levy surcharges for the Union alone. Corporation tax, income tax and CGST are Union taxes whose net proceeds are shared with the States, so the other three options are wrong.

Q4. Match List I with List II:
List I (Tax or rule) — List II (Event)
A. Wealth tax — 1. Introduced in 2004
B. Dividend distribution tax — 2. In force from 1 April 2017
C. Securities transaction tax — 3. Abolished by the Finance Act, 2015
D. General Anti-Avoidance Rule — 4. Abolished by the Finance Act, 2020
Select the correct answer using the code given below:

  1. A-3, B-4, C-1, D-2
  2. A-4, B-3, C-1, D-2
  3. A-3, B-4, C-2, D-1
  4. A-1, B-4, C-3, D-2
Show answer

Answer: A. A-3, B-4, C-1, D-2

Wealth tax ended with the Finance Act, 2015 and dividend distribution tax with the Finance Act, 2020; securities transaction tax began in 2004 and GAAR came into force on 1 April 2017. The second code swaps wealth tax and DDT, the third swaps STT and GAAR, and the fourth gives wealth tax the 2004 start date of STT.

Q5. With reference to the corporation tax changes of 2019, consider the following statements:
1. A domestic company that gives up most exemptions and incentives may pay corporation tax at 22 per cent before surcharge and cess.
2. Companies that opt for the new lower rates must still pay Minimum Alternate Tax on book profits.
Which of the statements given above is/are correct?

  1. 1 only
  2. 2 only
  3. Both 1 and 2
  4. Neither 1 nor 2
Show answer

Answer: A. 1 only

Statement 1 describes the 22 per cent option of the Taxation Laws (Amendment) Act, 2019. Statement 2 is wrong: companies choosing the 22 or 15 per cent rates are outside MAT. So '2 only', 'both' and 'neither' are wrong.

Q6. If the tax buoyancy of an economy is greater than 1, it means that:

  1. Tax revenue is growing faster than GDP
  2. Tax revenue is growing more slowly than GDP
  3. Tax revenue exceeds total government expenditure
  4. The tax-to-GDP ratio is above 1 per cent
Show answer

Answer: A. Tax revenue is growing faster than GDP

Buoyancy compares the growth of tax revenue with the growth of GDP; a value above 1 means revenue grows faster. Slower growth would mean a value below 1; buoyancy says nothing about revenue compared with spending, and it is a ratio of growth rates, not the tax-to-GDP ratio.

Q7. Which one of the following taxes is levied by the States under the State List?

  1. Tax on agricultural income
  2. Corporation tax
  3. Customs duty
  4. Tax on income other than agricultural income
Show answer

Answer: A. Tax on agricultural income

Taxes on agricultural income are in the State List. Corporation tax, customs duties and taxes on income other than agricultural income are all in the Union List, so the other options are wrong.

Q8. Consider the following statements:
