The IMF and the Bretton Woods system
The Bretton Woods conference of 1944 and the par value system, its breakdown in 1971-73 and the Second Amendment (1978), the IMF's purposes and governance, India's Governor and constituency, quotas, votes and the US veto, the 2010 quota reform, Special Drawing Rights and their five-currency basket, the reserve tranche and India's reserves, IMF lending windows and conditionality, India's borrowings of 1981 and 1991, and surveillance and the IMF's flagship reports.
(→ English: balance of payments · हिन्दी: भुगतान संतुलन)
| Window | Meant for | Key feature |
|---|---|---|
| Stand-By Arrangement | Short-term balance of payments problems | Standard tool; conditions; money in instalments |

Exam traps
- The SDR is a reserve asset, not a currency: no one can pay for goods in SDRs. Its worth comes from the fact that a member holding SDRs can exchange them, through arrangements run by the IMF, for the freely usable currencies of other members.
- The SDR basket has five currencies: US dollar, euro, Chinese renminbi (from 1 October 2016), Japanese yen and pound sterling. The Indian rupee is not in it.
- Drawing the reserve tranche carries no conditions or charges and is not borrowing from the IMF; the reserve tranche and SDRs are counted in India's foreign exchange reserves.
- India's Governor on the IMF Board of Governors is the Union Finance Minister; the RBI Governor is the alternate Governor.
- A quota decides subscription, votes, access to financing and SDR allocations. Key decisions need 85 per cent of votes, so the United States alone can block them.
- The World Economic Outlook, Global Financial Stability Report and Fiscal Monitor are IMF reports; Global Economic Prospects and the World Development Report are World Bank reports.
- Since the Second Amendment (1978) members choose their own exchange arrangements; the IMF no longer fixes par values, it carries out surveillance.
- The Bretton Woods conference (1944) created the IMF and the IBRD, not the GATT or the WTO.
Recap
- Bretton Woods, July 1944, 44 nations: created the IMF and the IBRD; par values against the dollar, dollar convertible into gold at USD 35 an ounce.
- Dollar-gold convertibility ended August 1971; floating by 1973; Second Amendment (1978) lets members choose exchange arrangements.
- IMF: Articles in force December 1945, Washington, D.C.; Board of Governors (India: Finance Minister, RBI Governor alternate), Executive Board, Managing Director.
- India's executive director also represents Bangladesh, Sri Lanka and Bhutan.
- Quota decides subscription, votes, borrowing access and SDR share; 85 per cent majority gives the US a veto; 2010 reform in force January 2016.
- SDR (1969): potential claim on members' usable currencies; basket of dollar, euro, renminbi (2016), yen, pound; August 2021 allocation about SDR 456 billion.
- Reserve tranche: own money with the Fund, drawable without conditions; with SDRs, part of India's foreign exchange reserves.
- Lending: Stand-By, Extended Fund Facility (1974), RFI, FCL, PRGT, RST (2022); conditionality. India borrowed in 1981 and 1991, now lends through the NAB.
- Surveillance: Article IV consultations, FSAP (1999); reports: World Economic Outlook, Global Financial Stability Report, Fiscal Monitor, External Sector Report.
Practice questions
Q1. Which one of the following currencies is NOT a part of the basket that determines the value of the Special Drawing Right (SDR)?
- Chinese renminbi
- Japanese yen
- Swiss franc
- Pound sterling
Show answer
Answer: C. Swiss franc
The SDR basket has the US dollar, euro, Chinese renminbi, Japanese yen and pound sterling, so the Swiss franc is the odd one out. The renminbi (added on 1 October 2016), the yen and the pound are all basket currencies, so those options are wrong.
Q2. Consider the following statements about a member's reserve tranche position in the IMF:
1. It can be drawn without agreeing to any policy conditions.
2. It is counted as a part of India's foreign exchange reserves.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: C. Both 1 and 2
Both are correct: the reserve tranche is the member's own reserve-asset subscription, drawable at any time without conditions, and the RBI lists it as one of the four components of India's reserves. So '1 only', '2 only' and 'Neither' are wrong.
Q3. Consider the following statements about IMF quotas:
1. A member's quota largely determines its voting power in the IMF.
2. Every member has the same number of votes, whatever its quota.
3. Quotas are reconsidered in general reviews held at least every five years.
Which of the statements given above are correct?
- 1 and 2 only
- 1 and 3 only
- 2 and 3 only
- 1, 2 and 3
Show answer
Answer: B. 1 and 3 only
Statements 1 and 3 are correct. Statement 2 is wrong: only the small block of basic votes is equal for all; the rest comes at one vote per SDR 100,000 of quota, so votes differ widely. Every option that includes statement 2 is therefore wrong.
Q4. Match List I (report) with List II (publisher):
List I: A. World Economic Outlook B. Global Financial Stability Report C. Global Economic Prospects D. World Development Report
List II: 1. International Monetary Fund 2. World Bank
Select the correct answer using the code given below.
- A-1, B-1, C-2, D-2
- A-1, B-2, C-1, D-2
- A-2, B-1, C-2, D-1
- A-2, B-2, C-1, D-1
Show answer
Answer: A. A-1, B-1, C-2, D-2
The World Economic Outlook and the Global Financial Stability Report are IMF reports; Global Economic Prospects and the World Development Report are World Bank reports. The other codes credit at least one IMF report to the World Bank or the reverse, so they are wrong.
Q5. Under the Bretton Woods system set up in 1944,
- all major currencies floated freely against one another
- members declared par values in terms of the US dollar, which was convertible into gold for foreign governments
- the World Trade Organization was created to oversee exchange rates
- the SDR served as the main reserve asset from the start
Show answer
Answer: B. members declared par values in terms of the US dollar, which was convertible into gold for foreign governments
Bretton Woods was a par value system anchored on a gold-convertible dollar. Floating came only by 1973; the conference created the IMF and IBRD, not the WTO (1995); and the SDR was created only in 1969. So the other options are wrong.
Q6. Consider the following statements about India and the IMF:
1. India's Governor on the IMF Board of Governors is the Governor of the Reserve Bank of India.
2. India's executive director on the IMF Executive Board also represents Bangladesh, Sri Lanka and Bhutan.
Which of the statements given above is/are correct?
- 1 only
- 2 only
- Both 1 and 2
- Neither 1 nor 2
Show answer
Answer: B. 2 only
Statement 1 is wrong: India's Governor is the Union Finance Minister, with the RBI Governor as alternate. Statement 2 is correct. Hence '1 only', 'Both' and 'Neither' are wrong.
Q7. Which IMF lending window is designed for countries whose balance of payments problems are structural and need a longer programme of reform?
- Stand-By Arrangement
- Extended Fund Facility
- Rapid Financing Instrument
- Flexible Credit Line
Show answer
Answer: B. Extended Fund Facility
The Extended Fund Facility (1974) gives longer support for structural problems. The Stand-By Arrangement is for short-term problems, the Rapid Financing Instrument for urgent needs with light conditions, and the Flexible Credit Line is a precautionary line for very strong economies, so those options are wrong.
Q8. Consider the following statements about Special Drawing Rights (SDRs):
1. They were created by the IMF in 1969.
2. They are allocated to members in proportion to their quotas.
3. They are legal tender in all IMF member countries.
Which of the statements given above are correct?
- 1 and 2 only
- 2 and 3 only
- 1 and 3 only
- 1, 2 and 3
Show answer
Answer: A. 1 and 2 only
Statements 1 and 2 are correct. Statement 3 is wrong: the SDR is not a currency at all, only a potential claim on members' freely usable currencies, so no one can pay a shopkeeper in SDRs. Every option including statement 3 is wrong.
